Warning signs your client is at risk of an audit

Taxes-Real Estate- Small Business

Have any clients who own a business? How about clients who've made lots of charitable deductions or who earned a lot of income in 2013? They could be facing a higher audit risk as tax season rolls around.

By now, many taxpayers have received their W-2 and are gearing up for April 15, the deadline for filing individual income tax returns. Though there are some typical risks in any given return, the Tax Man has an eye out for certain risk factors and combinations of filing anomalies.

“The IRS sorts returns based on a scoring system, which is secret, but there are some things that will cause them to pay more attention to a particular tax return,” said Janet C. Hagy, president of Hagy & Associates PC and member of the AICPA's IRS practice and procedures committee.

Some of those risk factors are fairly simple:

High income. “If you look at the tracking of audits, once you cross the $200,000 mark in income, you're more likely to have an audit,” said Gavin Morrissey, vice president of wealth management at Commonwealth Financial Network. The risk is even higher for those earning $1 million in income. “It's got nothing to do with deductions; it's just that you've made that much money,” Mr. Morrissey added.

Tax strategies. Other risks tie into the strategies that clients may have used in 2013 to mitigate their tax blow once they filed. Charitable donations, particularly of stock, were all the rage last year because the market appreciated considerably and taxpayers were finding themselves with steep capital gains taxes. The strategy was to make a large gift of appreciated stock and receive a charitable deduction in return. Those tactics can attract the IRS' attention.

Deductions. The IRS tracks the average size of deductions based on the amount of income a taxpayer earns. So deductions that are far out of whack with a filer's income will look suspicious. The advice: Be sure to carefully document your donations, and if you're donating a home or building, be sure to have a qualified appraisal, noted Mr. Morrissey. If the donation is non-cash and valued over $500 — say a bundle of stocks — then the client is required to file Form 8283, which describes charitable contributions of property other than cash.

Charitable donations. Donations of more than $250 in one transaction require taxpayers to obtain a letter from the charity, detailing the gift in order for the taxpayer to claim the deduction. If a client files and gets audite! d for claiming charitable deductions, it's already too late to chase down any required receipts and paperwork from the charity. “You have to have your receipts in hand; you can't just go running for them when the IRS shows up to audit you,” said Ms. Hagy.

Entrepreneurs. They will also be subject to extra scrutiny from the IRS. “Running a business in your home is fraught with the opportunity for people to stretch the truth,” said Robert Keebler, partner with Keebler & Associates. “The IRS knows it, and they want to look at it.”

Small business owners run the risk of pushing for business expense deductions when they are really personal expenses. For instance, if an entrepreneur uses a car for his business activity, he probably shouldn't try to claim the entire value of the car as a business expense, Mr. Morrissey said. The same goes for people who aggressively deduct business expenses related to a home office.

While we're at it: Small business owners who report a negative gross profit — meaning that the business sells its products at a cost where it can't recover its own expenses — are “guaranteed to be audited,” said Ms. Hagy.

Real estate. Vacation homes that taxpayers own and sometimes rent out are also on the IRS' radar.

Ms. Hagy warned that filers can't deduct all the expenses on the vacation home. Rather, they need to properly allocate expenses between personal and rental use. “If you rent it for too many days, then there are limits on what you can deduct,” she said. There are also many taxpayers who will prepare their own returns and will fail to note the appropriate number of days of usage as a rental. “That lack of information can be just as damaging as putting in information that creates questions,” Ms. Hagy added.

Also watch out for clients who are moonlighting as landlords. They may want to claim rental losses on their properties, which aren't fully d! eductible! unless the taxpayer meets the IRS' definition of a real estate professional. In order to qualify for those deductions, the taxpayer needs to meet two qualifications: He must spend more than 750 hours a year materially participating in business in real properties and rentals; and more than half of personal services in all businesses for the year must be performed in real property and rental real estate.

“Part-time landlords should be careful,” warned Mr. Morrissey.

Sweet Sorghum

Sweet sorghum is a type of sorghum that accumulates free sugars in its stalk. It is sown by seed, and requires less water and nitrogen fertilizer to grow to harvestable maturity. Sweet sorghum plants can be harvested in 90 to 140 days after sowing. Because sweet sorghum is an annual crop, multiple harvests or crop rotations may be possible during the season.

High Biomass Sorghum

High biomass sorghum is a type of sorghum, which is primarily developed for biomass yield. As such, high biomass sorghum is suited for the generation of renewable electric power and the creation of cellulosic biofuels. High biomass types are seed propagated, and requires less water and nitrogen fertilizer. As an annual crop, sorghum is harvested the year it is planted. This provides bioenergy facilities with a growing and flexible source of biomass, and a complementary feedstock to perennials, such as sugarcane or switchgrass. The Company�� ES 5200 and ES 5201 products contains its Skyscraper trait. These hybrids, developed through its partnership with Texas A&M University, are designed for single-cut production systems.

Switchgrass

Switchgrass is a perennial grass indigenous to North America that offers high biomass yield potential. It requires less water and nitrogen fertilizer, and can grow under semi-arid conditions. Switchgrass is seed propagated. As a perennial, switchgrass is not harvested for sale during the first year when the crop is being established. A properly managed stand of switchgrass may persist for a decade. During the year ended December 31, 2010, it introduced three products: EG 1101, EG 1102 and EG 2101. These high-yielding varieties is developed through its partnership with The Samuel Roberts Noble Foundation.

Miscanthus

Miscanthus x giganteus is a tall perennial grass that grows well in cooler climates. It is vegetatively propagated. It has been used as an energy crop on ! a small s! cale across Europe. The Miscanthus genus includes several perennial species that has energy crops. The variety adopted in the United States and Europe, miscanthus x giganteus, is a sterile hybrid of M. sinensis and M. sacchariflorus. This miscanthus hybrid requires about the same water as corn, but up to two-thirds less nitrogen depending on crop management practices. As a perennial crop, miscanthus is not harvested for sale during the first year when the crop is being established. Ceres is also working on extending the region of adaptation. To these ends, the Company is collaborating with the Institute of Biological, Environmental, and Rural Sciences of Aberystwyth University in Wales, the United Kingdom.

    Another renewable energy player that looks ready to trigger a big breakout trade is Ceres (CERE), which sells seeds to produce renewable biomass feedstocks that can enable the large-scale replacement of petroleum and other fossil fuels. This stock has been hammered by the bears so far in 2013, with shares off sharply by 66%.

    If you take a look at the chart for Ceres, you'll notice that this stock has just started to trend back above its 50-day moving average of $1.45 a share with heavy upside volume flows. Volume so far today has already registered over 1.15 million shares, which is well above its three-month average action of 670,538 shares. This spike back above its 50-day is now quickly pushing shares of CERE within range of triggering a big breakout trade.

    Traders should now look for long-biased trades in CERE if it manages to break out above some near-term overhead resistance levels at $1.67 to $1.68 a share with high volume. Look for a sustained move or close above those levels with volume that hits near or above its three-month average action of 670,538 shares. If that breakout hits soon, then CERE will set up to re-test or possibly take out its next major overhead resistance levels at $2 to $2.50 a share. Shares of CERE could even tag $3 if this breakout triggers with strong volume.

    Traders can look to buy CERE off any weakness to anticipate that breakout and simply use a stop that sits right below $1.40 a share. One could also buy CERE off strength once it takes out those breakout levels with volume and then simply use a stop that sits a comfortable percentage from your entry point.

SolarCity Corporation (SolarCity), incorporated on June 21, 2006, is engaged in the design, installation and sale or lease of solar energy systems to residential and commercial customers, or sale of electricity generated by solar energy systems to customers.     Score one for Forbes, at the expense of Barron's. With today's big jump from SolarCity Corp. (NASDAQ:SCTY) shares, an article appearing on the latter's website a few weeks ago alluded to the possibility that the company might need to raise funds to meet certain obligations ... the last thing shareholders want to hear. A few hours later, a commentary at the former's website swooped in to repair the damage being done to SCTY, largely by reframing the issue. Though "right" and "wrong" might be too strong to use as description of how things have played out for the stock in the meantime, using the terms "relevant" and "irrelevant" wouldn't be a stretch - William Pentland's article at Forbes appears to be the more relevant of the two, at least to investors, judging from the stock's action today.

FINRA Floats System to Automatically Flag Problems With Broker Sales Practices

FINRA is soliciting comments on a proposed Comprehensive Automated Risk Data System (CARDS), an automated system that gathers data from broker-dealers and clearning firms which the regulator can then use to spot potential problems with sales practices of individual BDs, branches and reps prior to onsite FINRA exams.

CARDS' first phase is designed to allow FINRA to better protect investors by using automated analytics on brokerage data to find problematic sales practice activity. The intent is for FINRA to analyze CARDS data before going onsite to examine firms, allowing the agency to find risks earlier and shift work away from the onsite exam process.

Susan Axelrod, FINRA's executive vice president of regulatory operations, said in a statement that "the information collected through CARDS will allow FINRA to run analytics that identify potential 'red flags' of sales practice misconduct and help us identify potential business conduct problems with firms, branches and registered representatives."

In its regulatory notice seeking comment, FINRA has not included specific rule language, since it's soliciting design comments as well as information on potential related costs as part if its effort to reduce unnecessary industry burdens being imposed by the system. That effort is under the guidance of the core principles in the regulator's recently released Framework Regarding FINRA's Approach to Economic Impact Assessment for Proposed Rulemaking.

CARDS would impose account reporting requirements that would allow FINRA to collect, on a standardized, automated and regular basis, account information, as well as account activity and security identification information, that a firm maintains as part of its books and records.

Once CARDS has been phased in, FINRA said that clearing firms, on behalf of introducing firms, and self-clearing firms would submit, in an automated standardized format and on a regular basis, specific information relating to their customers' accounts and the customer accounts of each member firm for which they clear.

ICTV Brands Inc, formerly International Commercial Television Inc. (ICTV), incorporated on June 25, 1998, sells various consumer products via infomercials and through other channels. The Company produces long-form infomercials and short-form advertising spots and sells its brands of advertised products directly to its viewing audience. In addition, the Company sells products via televised shopping networks, the Internet, and retail distribution channels. As of December 31, 2011, the Company sold these products domestically and internationally. The Company's primary product categories are health and beauty, diet and fitness, and leisure and toy products. DermaWand is a skin care appliance. The DermaWand is sold and marketed with DermaVital skin care products, which are offered with a monthly continuity program. On November 9, 2011, ICTV began airing a Derma Wand long-form infomercial. As of December 31, 2011, the DermaWand infomercial aired 579 times on both national cable stations. DermaVital is a product that allows water to penetrate the skin's surface, thus re-hydrating the deeper layers. DermaVitalT is offered to DermaWand buyers through the United States direct response television (DRTV) and Internet distribution channels as a monthly continuity program, and to home shopping network (HSN) customers as an add on product to their DermaWand purchase.

Additional Products-Various Categories

Smart Stacks is a storage system. In February 2012, the Company tested Slender Lift on a televised home shopping channel. The test consists of one airing of approximately eight minutes and generated! sales of approximately 200 units. BetterBlocks is a plastic toy building system. BetterBlocksTM has been sold mainly through DRTV, mail order catalogues, retail and the television shopping channel quality value convenience (QVC). During the year ended December 31, 2011, the Company sold BetterBlocks product on the Internet. On March 14, 2012, the Company completed the execution of an agreement with Hutton Miller LLC for the production of one and two minute direct response television commercials to be aired on major the United States children's cable channels, featuring Glo-B's.     Another under-$10 basic materials player that's starting to move within range of triggering a major breakout trade is Gulf Resources (GURE), which manufactures and trades bromine and crude salt, and manufactures and sells chemical products used in oil and gas field exploration. This stock has been a favorite target of the bulls so far in 2013, with shares up sharply by 140%.

    If you take a look at the chart for Gulf Resources, you'll notice that this stock has been uptrending strong for the last six months, with shares soaring higher from its low of $1.10 to its recent high of $3.10 a share. During that uptrend, shares of GURE have been consistently making higher lows and higher highs, which is bullish technical price action. That move has now pushed shares of GURE within range of triggering a major breakout trade.

    Market players should now look for long-biased trades in GURE if it manages to break out above some near-term overhead resistance levels at $2.87 to its 52-week high at $3.10 a share with high volume. Look for a sustained move or close above those levels with volume that hits near or above its three-month average action of 467,986 shares. If that breakout hits soon, then GURE will set up to enter new 52-week high territory, which is bullish technical price action. Some possible upside targets off that breakout are $4 to $4.50 a share.

    Traders can look to buy GURE off any weakness to anticipate that breakout and simply use a stop that sits right below some near-term support levels at $2.38 a share, or near its 50-day moving average of $2.23 a share. One can also buy GURE off strength once it starts to clear those breakout levels with volume and then simply use a stop that sits a comfortable percentage from your entry point.

When I was growing up, a new movie starring Sylvester Stallone or Arnold Schwarzenegger alone would have been a box office hit. The two of them together? That would have been mana from heaven for Hollywood. These days, not so much. The roll out of their new film, Escape Plan, is drawing little more than shrugs.

So when the deal was struck, the government reopened and the debt ceiling raised, stocks celebrated. The S&P 500 gained 2.4% to 1,744.50, a new record high and the 28th this year. The Russell 2000 rose 2.8% to 1,114.77, also a record high–its 54th this year. The Dow Jones Industrial Average rose just 1.1% to 15,399.65.

The short-term nature of the deal–the government is funded only through Jan. 15 and the debt ceiling extended until Feb. 7–means there’s a good chance we’ll be doing this all over again in three months. Won’t that be fun? RBC Capital Market’s Tom Porcelli and team explain why the short-term deal could push off tapering far into the future:

The timing on the debt ceiling extension in particular is interesting from a monetary policy perspective. Fed officials have been rather clear that the reason they decided against tapering in September was based on fear political negotiations would generate an adverse outcome. Our original stance was tapering had been pushed off to March, but this needs to be re-thought in light of the Feb 7 debt ceiling extension. In reality, thanks to the Treasury Department's ability to employ extraordinary accounting measures, we will not hit the ceiling until at least mid March and perhaps even as late as June. In the context of a Fed that decided to unload a massive surprise on the market by not tapering in September, if political turmoil awaits us early in the new year, perhaps we need to begin thinking of tapering as a Q2 event.

Earnings were a mixed bag this week. Thomson Reuters Greg Harrison explains:

20% of the S&P 500 companies have reported Q3 2013 EPS. Of the 98 companies in the S&P 500 that have reported earnings to date for Q3 2013, 62.2% have reported earnings above analyst expectations, 13.3% reported earnings in line with analyst expectations and 24.5% reported earnings below analyst expectations. In a typical quarter (since 1994), 63% of companies beat estimates, 17% match and 21% miss estimates. Over the past four quarters, 66% of companies beat estimates, 10% matched and 24% missed estimates.

Citigroup’s Tobias Levkovich argues that there is “more upside in the next year beyond EPS
growth.” He writes:

The approach taken to normalize the multiple by using cyclically adjusted P/E ratios and the futures contract on the bond yield provides an intriguing set of statistics that supports further equity index gains beyond the expected 6%-like profit growth. Indeed, the probability of a respectable upward market move is better than 90% while the P/E bull's-eye work also shows that stocks are poised for incremental appreciation.

Stocks have escaped Washington. Can they achieve escape velocity?

Some individual stocks certainly did this week. Chipotle Mexican Grill (CMG) rose 19% to $509.74–a new all-time closing high–despite missing earnings forecasts. Strong same-store sales will do that. Baker Hughes (BHI), meanwhile, gained 11% to $55.55 after the oil-services company reported far stronger earnings than analysts had expected thanks to its business in the Middle East and Asia Pacific. Advance Auto Parts (AAP) gained 20% after purchasing a competitor and making itself the largest auto-parts supplier by revenue.

Others, however, gave back six months of gains in one week. That was the case for Select Comfort (SCSS), which plunged 29% to $18.60 this week after missing earnings forecasts and cutting guidance for the second time in 2013. Stanley Black & Decker (SWK), meanwhile, fell 15% to $77.16 after it beat earnings but lowered its guidance. It blamed weak margins in its security business, emerging markets and…wait for it…the government shutdown.

There is no escape.
